It is a joke- phrase that is said when you can put a play on words and make what someone said mean some thing that the person talking didn't mean to say. It is most often making an innocent comment sexual.
For instance, someone says. "It is huge and I can't get it in" (the person is talking about a large truck and a small garage) Then a wise cracker person says
"thats what she said" Thus, changing the meaning of the statment to sound sexual.
Another example. Someone talking about ice cream says " I just can't get enough of it" And then someone says "thats what she said" LOL
