Basically the answer above me (sangheili) is right but here are the unbiased facts: Microsoft in its attempt to eliminate piracy does a "check" on your PC to see if you have a valid license. That explains WHY you must have Internet acces to run XP. It will stop you from getting updates if it has determined that you do not have a valid license and give you MANY warnings. You can disable this feature (called call-home feature) using "Autoruns" that you can download for free. You can read the pros and cons of this feature at zdnet.com, but basically the popular opinion aligns with the opinion above (and I agree) that even if Microsoft has a right to "protect" itself from losing money, the way they do it which was to infiltrate your PC and not telling you until they got caught is pretty lame.

Windows Genuine Advantage. Designed to spy on you and everything you do. And if your copy of Windows is not legitimate, you cannot update, only critical updates. Even if your copy is legitimate, it makes mistakes. Do NOT download it. You are only helping Microsoft pepetuate its worldwide monopoly.
