Sorry my answers are fairly frivolous.
(1) Because they learned from the previous Iraqi dictator that the only way to maintain power is by having huge palaces.
(2) Somewhere to hide weapons of mass destruction.
Slightly less frivolous ... in many places it is possible to get in services from outside, and to house Embassy staff outside the building and compound. I'd guess that they're not expecting to be able to do that for a long, long time in Iraq. After their experience with embassy in Iran (during the revolution) I'd bet that their new embassy in Iraq is designed to be a self-sustaining, siege-proof fortress.
(I like the idea that it is only the size of broom cupboard inside but with 200ft thick walls).
