The camera needs to have its firmware upgrade in order to use a 512MB xD card. Olympus provide this service free of charge, however, you need to send the camera to an Olympus service center. See details here:

The first thing you should try is formatting the card IN THE CAMERA. If that still doesn't work, perhaps the card brand is incompatible with the camera. Check out the Olympus website for technical support and see if you can find a FAQ relating to that brand of card.
