An operating system is the program that communicates between you and the hardware on your computer and the applications you are running. An operating system are things like Windows 98, Windows XP, Linux, etc.

Applications are the things you run on your computer that do things. An example is a word processor like MS-Word. You can write a letter on the program.

Operating system and system software are the same (example, Windows).

Compare the system software to the engine of a basic car with no goodies (cd player, car phone, GPS ...) You pay extra for these.

Application software (like the cd player, car phone), like Word, Excel, Powerpoint, games, etc.).are items which you purchase separately.

Windows includes some small applications like Notepad, Paint, but if you have a need for word processing, like to work with graphics, or want a spreadsheet, you need to buy software like the Office package.

Imagine a big company.

The directors of this company are the 'system'. The 'system' makes the rules as to how their employees do their job.

Now think of the employees, they are the 'application software' they all do their jobs, but the 'system' is always overlooking them, to make sure they do it right.
