Okay I decided to tell Microsoft. They sent a few guys in black suits round and took him away. He got off lightly though, I'm gonna visit him in hospital tonight.

hehe, your friend has done nothing illegal. Changing the operating system is not prohibited. So, the answer to your question is: no you should not tell the police.
