You're probably going to hurt her. There's no avoiding it. She may not want to be your friend after you break up. All you can do is soften the blow. DO NOT do this in public. It's easier for you, but really bad for her.
Get alone with her somewhere and tell her how you feel. Tell her that you love her, you love spending time with her, and you think she's a great person. Unfortunately, you just don't have that spark that's necessary for a dating relationship. DO NOT go into details about why you don't desire her. You can not say anything that will make her feel better unless you're telling her you're gay.
If she keeps asking for a detailed reason, just tell her that it is nothing specific. You just simply don't feel a spark between the two of you, and you don't know why. YOU DO NOT KNOW WHY. She may keep pressing for a reason, but trust me, nothing (except the gay thing) will make her feel better about the situation.
Either that, or you can say three times, "I break with thee. I break with thee. I break with thee." Then you throw dog poop on her shoes. (Sorry that's a Steve Martin bit. You're probably too young for that.)

If she really is a friend please just be honest. You are waisting her time if your not serious and she is. That is not fair. Tell her that what you have to say to her is going to suck, but do it. If you are seeing someone else, come clean and be up front about it, we always know, and if we don't our girl friends tell us. You will get caught. If this just isn't working for you because there is no spark be truthful.

Be a man and tell her just like that, I love you only as a friend. She'll be upset first, but will respect you for telling her instead of just letting her wonder. But be prepared, she'll ask, "is it me, are you seeing someone else?" Are you prepared to answer these questions?

either: 1-date them both. or if you aren't the kind of guy to be able to multi-task then: 2- just be honest and tell her. Make it CLEAR because if she holds any shred of hope you will get back together it will just cause confusion and will come back to haunt you. Your best bet is #2.

Everybody knows that love is something that can never be controlled. Tell her that if you can choose who to love, it would be her and no one else and that she means a lot to you. Tell her that you wish her to be your true friend for ever.

Depending on how long you have been together, it won't matter how you tell her, us women are very much in touch with our emotional sides, she will still be hurt.
Just be honest, she will appreciate it in the end even though it might be hard to accept.
