It's a behavior they inherited from their wild ancestors, such as the wolf. In the wild, a wandering dog would have to make sure that the spot where he was about to lie didn't contain cactus, scorpions, snakes, jagged rocks, etc. The walking in a circle gives him time to examine the area he's about to lie down on to make sure it's safe and comfortable.

Its a very old instinct they have from the times before they were domesticated. They would would move the grass, straw, and sticks around by going around in a circle till they felt they had made a comfortable bed.

I just checked it up and it seems to be related to dogs' wilder ancestors' behaviour. That is the tendency for wild dogs to dig their own shelters...'sniff', dig, sniff, then lie in the little hollow created....hope this helped!

In the wild they did it to mash down leaves, twigs, bark and dirt to make a nice little flat comfortable area. Just old habits I guess!
