Taking the Piss Out of someone is a uniquely BRITISH COLLOQUIALISM..its the equivalent of RIBBING SOMEONE
or giving someone a" hard time" all in fun..

during the 14th century the king of england owned a flock of hungarian dwarfs, ever so generously donated from Hungarian prince Scheitlerko. these dwarfs however had a fetish in which every day they stole the king's pee and they would lie and say "no. no twas not I who stoled the pee, it was a magical feathered rat" then suddenly the kind discovered the dwarfs feeding on the pee. they used there excuse again. the king roared out once more "£ARE YOU TAKING THE PISS?" they said yes and were banished (later he exchanged them for swedish elves). and so the phrase sprread through the land
