Auf wiedersehen is used in the same way that "good bye" is used in English. Although it does literally mean "Until we see each other again". It's the formal way of saying good bye. It's based on the same principle as French (au revoir) and Italian (arrivedeci).
In less formal settings (i.e. between close friends) it is common to say "Tschüss" instead of "Auf wiedersehen".

It means good-bye when you don't really know the person or you are being polite. When you say good-bye on the phone you would say 'auf Wiederhören'. These words (roughly) translate into; auf Wiedersehen - 'til we meet again', auf Weiderhören - 'til we talk again'.
If you're with friends or family you'd usually say; tschüs - bye, ciao - bye, bis bald - see you soon, bis später - see you later. Plus regional ways of saying good-bye....Oh, I know ciao is Italian, but it is used quite often here as well.

It means goodbye. If you say goobye to someone on the phone you must say "Auf Wiederhoren".
The difference
Auf Wiedersehen... sehen (to see)
Auf Wiederhoren... horen (to hear)
You can also say Tschus which is the way friends say goodbye or also "Schone Tag" which means good day.
