i would usually tell them that "we have filled the position with a candidate that had the most experience in that field, but we will keep your resume on file for any positions that might better fit your skill set".

Unless they have been through several interviews and you've specifically told them you'll get in touch; you don't have to contact them at all.
They might contact you though.
A letter saying "Thank you for applying but we believe your skills do not fit the proposed job opening.."
Along those lines.

I always tell people that "the managers are still reviewing all the resumes". "Someone will call you if there is an opportunity that meets your needs."

Thank them for applying. Mention that:
-Their background was impressive
-After much thought, you have decided not to continue employment discussions with them
-Good luck, etc. etc.
