I am close to this certain subordinate but she is just so incompetent at work that im thinking of firing her. how shall i do that nicely and still have her as a friend??

Be frank and truthful with her! But first have you been fair to her?
If a subordinate is incompetent, your duty is first to find out why she is so. Does she lack the skills to do the job? If she does, has she been trained in those skills? If she's been trained, why isn't she performing? Why hasn't she mastered the skills? She may need guidance during the practice of the skills by someone proficient. Was she? If she's still not competent, after training and supervision, then by all means explain the reasons for the sack.
Tell her that you would rather lose her as an employee than lose her as a friend! She will understand if she's really a true friend.

You can't mix business with pleasure. You can't be a supervisor and have "friends" working under you. If she is incompetent then do what you need to do, but don't expect her to be friends when it is all over.

SORRY YOU FEEL YOU MAY HAVE TO DO THIS TO YOUR CO-WORKER AND FRIEND. I KNOW IT WILL BE A DIFFICULT SITUATION FOR BOTH OF YOU. USUALLY IT IS ONLY WISE TO HAVE NOT HAVE CLOSE PERSONAL RELATIONSHIPS WITH BUSINESS PARTNERS OF DIFFERENT RANKINGS . CREATS CONFLICT OF INTERESTS.. BUT I WOULD JUST BE PROFESSIONAL ABOUT IT AND REMIND HER OF HER BEHAVIOR AND WILL NO LONGER BE TOLERATED, AND JUST TELL HER THE COMPANY IS DOWN SIZING. AND HER SERVICES IS NO LONGER NEEDED. ( SORRY TO BE SO GRAPHIC) YOU MAY LOSE A FRIEND BUT IT WOULD BE BEST FOR THE COMPANY.

tell her straight forward that as a friend you think that she has been.....blah blah blah

and if the worse comes tell her you have to let her go for the best.

or maybe help her find another job that you think would suit her better

Tell her it's best for her and the co. in the long term and that she will find something that better suits her talents, and that you are sure of it.
