You can install ME over 98, but you don't want to. ME was the worst OS Windows ever made. They only sold it for about 6 months.
You want to go XP instead. You can install XP over 98, but it will keep the 98 drivers and crash constently. It is best to back up you data file (music, pictures, videos, documents, etc), format the hard drive and do a free install of Windows XP

Yes, simply put in the new operating system original CD, and choose the 'upgrade system' option instead of the 'New Installation', this will allow you to keep things the way you're used to. Incase something goes wrong half way through an installation and leaves me with an unbootable pc I make it a habit to ALWAYS back up all my important files on multiple media and storage devices so I can get it back. Having all your data backed up also gives you the option of a 'Clean Install' which is often much better as it will get your computer running faster and smoother.
But I don't understand why NOW, when XP is nearly obsolete and Vista is about to hit the market that you would go for Windows ME, which is simply a suped up version of Windows 98. Get XP/ or wait for Vista. I had Windows ME and Windows 2000 for a while, and I didn't think much of it. The compatibility issues were unbearable.

Never install Windows Millenium, ever, under any circumstances. Go with XP, if you won't have much trouble restoring your programs and such, you will probably be happier with a clean install rather than upgrade. You can let the install process handle wiping out 98, you don't need to do it before hand, I'm pretty sure that if you select a new install when installing XP it will format the drive as part of the install process.

Yes you can. Windows ME is really kindof an updated version of 98. However, I do not recommend it. Windows ME was even more buggy and unstable than 98. There is no reason to use it now.
You CAN also install XP over 98. If your system is from he Windows 98 period, I don't think Windows XP going to run very smoothly on the older system. You'll need atleast 256 MB of ram.
If it has to be windows, Windows NT SP6 or Windows 2000 were much more stable.
