I recommend AVI2DVD. It's easy to use and produces an ISO image file that's easy to burn.

You have a misconception. DVD is a disk format for how the data is stored on the disk. It actually is a MPEG format data file with some enhancements, like chapters and subtitles and a number of other things. I do not know of a free program which will do this conversion, but there may be one out there somewhere.
However, I recently bought a DVD burner and it came with Nero Burning, a commercial program which can do this (according to the docs. I have not made a video DVD, just data DVD-ROM's).
What software did you get with your DVD burner? Chances are it came with software which can do exactly what you want it to do.

I'm not sure about free, but I've purchased QuiktimePro which allows you to convert AVI files to a large variety of different video file types. It's only $30 on Apple's site and you can download it straight from the internet.
