Paul Williams did in fact spar with Antonio Margarito, a few weeks before Margarito's loss at the hands of then WBO jr. middleweight champion Daniel Santos on HBO back in late 2004.
From an a very reputable, inside source, I was told that Williams was turning it on against Margarito, who was winding down his training for the Santos fight. Margarito dropped Williams and Williams landed a mid-section punch that ended the sparring session for the day and forced Margarito to stop sparring with Williams.
With that said, Williams has now fought twice on HBO in the last five months, knocking out both foes and after each win, has called out Margarito. Williams, who is the #1 mandatory challenger to Margarito's WBO welterweight title, would be an excellent match-up as he is the MANDATORY for the title. So even if we don't think WIlliams is worthy, he needs to be fought if Margarito plans on keeping the WBO strap, a title it seems Margarito has been hiding behind for the last few years.
IF Margarito goes ahead and fights Joshua Clottey on December 2nd on Showtime, not only will it be a great disappointment, he will only be delaying the inevitable and push back a potential showdown with Floyd Mayweather Jr. or Shane Mosley until the summer of 2007 or later.
Fighting and taking care of his mandatory in December, will set him up for a "super" fight by early next year. If he elects to fight Clottey, he will then have to fight #1 ranked Williams by early 2007 and at the rate Margarito fights, he could be off a long time afterwards.
I dont believe Margarito is ducking Williams, but for a guy hooting and hollaring about no one wanting to fight him, he has a guy right now demanding the fight, who is coming off of two televised KO's on HBO, while Margarito has been sitting around talking about fighting.
UPDATE:
qbert...I heard this from a source inside the Margarito camp, not the Williams camp...

your such a loser. you claim you heard this, all you did was watch hbo's rebroadcast of the Oleg M. and Hassim R. fight and someone on that telecast mentioned this story which happened to come out of williams camp. get it straight...P williams is not muhamid ali and for you to make that comparison is ridiculous.
Antonio margarito is the man to beat! just because you see a guy fight once doesnt mean hes the man, besides hbo allways tries to promote thier fighters and make them seem larger then life. Margarito is a technical boxer and williams is a fighter/brawlaer
the two styles favor the boxer. just so you know!!!

This is boxing you have to cut threw the bullshit to get to the truth. In boxing I remember hearing Bobby Chacon saying he use to get the crap knocked out of him in sparring sessions between him and Danny Red Lopez but when they fought it was Bobby who won the fight by a knockout. Sparring and an actual fight are two different things, sparring is where you learn, fighting is where you put that knowledge to good use.
