How about a nice story of how your lips will turn green if picked at. (kinda like: your thumb will fall off if you keep sucking it) 3 year olds are pretty naive, and it just might work. She'll eventually grow out of it I'm sure.

She most likely has some form of a nervous habit or just a plain old habit. Kids like to constantly preoccupy themselves with something to do, and it looks like just picking at her lips seems to have your daughter at ease. Try giving her a lollipop so she stops or reward her when she stops. Even just a constant reminder will help enourmously. Let them know she should not be 'picking' and help her through it.

maybe try ice-pops, or give her a chap stick to hold. Tell her that the picking bug is moving out in a week. Make sure you tell her OK only 4 more, 3 more days etc... Then on move out day get a box your tweezers take the picking bug put him in the box, let her put him outside so he can find another place to live.. ie.. make a cartoon like character have him in the box already so you can show her he's in there.... Try putting a little lip balm on them and tell her she looks really pretty with it. She might not want to mess it up so she'll stop picking at her lips.
Make sure the lip balm doesn't contain any mentholatum. Mentholatum stings.
Get one that has a fruity scent. It will help her to remember that she has it on.

Maybe her lips are dry, and Baby products, (chap-stick or other brands) can help.
Adults do it too, there lips become dry and it feels better to alter the surface of the skin, yet they bleed both by being dry or by picking at them.

i'd call her pediatrician and ask to speak to the nurse, she might be able to help you.
i raised 4 girls, if it was me i'd try getting her some little girl lip gloss or even chapstick in a nice flavor and keep it on there ALL the time for a few weeks.

try vasoline on her lips it stays on longer than regular chap stick and kids dont like the feel of it so she wont pick also check with the doctor
