you have to be honest with him ...at least in that you arent interested in him...he doesnt need to know about your involvement with his best friend just yet ...(thats one for you to work on pretty quickly tho)..but the longer you leave talking to him about this the harder it will be to end up with a good friendship all around with all involved when you and his mate do "come out "

You just have to tell him you are not interested in him at this time...
It is best to be honest...
BUT...
He DOES NOT have to know any reasons why... it is not any of his business.
If you are not ready, take your time... it is always embarrassing and nerve-wracking trying to tell anyone that you are interested in them. Even harder if they are same-sex as you.
I do not know how old you are... but just wait till you are ready.
