While the install will not damage the CD the virus could control Windows XP. Even if you reformat the drive the virus could write itself in the boot sectors and remain active on the computer.
You need to clean off that virus first.

You need to always run anti virus software. The last time I had a virus on my computer it was the Satin Bug. The virus rewrote my files adding itself to every file. Over time it would have filled up the hard drive. Some viruses can be harmful in other ways, and they have a habit of sticking around.

Since the virus resides in the original install of xp (software), installing a new version of xp will remove the virus by default. Just format the drive as you normally would and the virus will be gone!
It will not harm the cd.

You can certainly install Windows on a computer that has a virus...it might not work right, but you can. No, it will not damage the product CD.

Reformat your disk. The virus will be gone. Then install XP.
If you try to save any data, you need to know where the virus is installed. If you save that infected program and put it back, the virus will return.

If the hard drive is formatted (wiped completely clean) before you install the XP, then any viruses that were on the hard drive will also be removed.
This help article basically confirms that once the hard drive is formatted, any viruses, spyware, etc. are removed:

you will need to remove the virus first, in all likelihood you'll need to format the hard drive and remove all existing partitions.
Then you can install without any problems.

Yes you can install. If you delete and recreate the partitions when you reinstall this is the most reliable way of removing viruses and spyware.
