NSIS (Nullsoft Install System) works great for me. download it from here: http://nsis.sourceforge.net/Download (it's free)

The answer above me (using Winrar's SFX) is easier to do, but you don't have the power to customize the setup routine (registry access, Checking system version, etc).

You cannot edit a compiled .exe file.
In order to create a executable file you'll need a programing editor such as Visual C++, Visual Basic or any number of different programing tools.
A executable will have to be compiled from the source code created under these editors.

There are a few different ways, you would usually get an installation making program like NullSoft or Install Shield.
