Surrounded by Rome, its on the opposite bank of the Tiber from the main part of the city.
back in Empire days, the area was largely a swamp, but there was a cemetary there, where its believed peter was buried. On that location, the basilicas (old and new) of St peters were contructed.
Before the lateran treaty, the pope was also the secular ruler of Rome, and the papal states. After he made the deal with mussolini, his territory was reduced to the present Vatican City, which is surrounded by a huge medieval wall, built by one of the pope leo's (and known as the leonine wall)

It's located inside of Rome, Italy. It's a country, not a city and it's a country in a city, technically.

It is in an area in Rome. It is it's own little country. Kinda like Washington DC., since it is a district inside of a country.
