Because Muslims believe in a Day of Judgment, of whom Allah is the King (see the first chapter of the Qur'an - al-Fatiha).
And they also believe in an afterlife, which can either be good or bad, depending on the results of Judgment Day.
So what this means is that they are asking God to bless Muhammad with a favorable result on The Big Day, and with a good afterlife (i.e. heaven).

muslims believe that, when there was nothing , no earth ,no heaven, no hell, no universe. only god was there. god felt like he must be identified so he created a "noor" (the translation of noor in english is light, but i dont know the exact world for it in this context) . that noor praised god very much. that noor was of prophit mohamod peace be up on him and imam ali peace be up on him. because of the love of this noor god has created this universe, this heaven , and every thing. that noor came in the form of human being to give the message of lord to the people.
so we cant say he is alive or dead. he was there before the world was created and his noor is still there. the noor is independent of body.
when it comes to the word which is peace be up on him, we give the example like this, if there is a glass full of water in ur hand , if u put some more water than the new water fall upon urself. in the same way prophet does not need blessing, if we say peace be up on him, the blessings will fall up on us. like the water falling from full glass. we use this for all the prophets, from adam to mohamed peace be up on them.

i thinmk then u are not made by GOD or u dont belive in GOD remmber GOD has the power to send the blessing on a person who is alive or who is dead REMMBER PROPHET MUHAMMED was a prophet+human as a HUMAN he is dead but as a PROPHET he is with AL MIGHT ALLAH to know more about ISLAM research on it

well its not good to bad mouth some of the good men esp prophets who were sent down for us. they are people who were sent by Allah to guide us so that v may not go astray.
and by blessing someone u dont lose anything. infact when u bless them they will pray for u on the Day of Judgement. and dont forget no man will be spared from Hellfire until Muhammed (pbuh) asks forgiveness.
it happened before when Adam and eve (pbut) were thrown out of the Heavens. Allah did not 4giv them until they said 'verily o Lord! forgiv us for thy muhammed(pbuh)'.
and never forget even people of nuh(pbuh) did the same thing. they mocked him but in the end they were a lesson for mankind.
the people of Abraham(pbuh) threw him in fire when he broke the idols, including his won father, but the very same people were shocked when that boy came out of the fire alive without a scratch.
the people of pharoah mocked moses (pbuh) and his beleifs, but even today history is a witness to wat happened.
the people of moses (pbuh) worshipped the golden calf and u know very well how Allah punished them. and how moses(pbuh) cursed them.
u have so many xamples laid in front of u. if u still want 2 bad mouth some1 u r free to do so. but remember u will b sorry for ur own actions. and that day may u remember this day.
