nice people! especially the answer of Adventure Man is completely wrong.

in laymans term
imagine an onion from the inner to the outer side. it consists of shells, so does the software. the most inner shell is called the nucleus that is reponsible for timing, scheduling tasks, queueing data, memory allocation etc. The second layer is an interface layer, responsible to communicate with hardware and software (drivers and pipes). The third layer is the application layer, these are all the programs that you work with (browser, media player, word processing, image processing etc.)

the first and the second layer are called the system software, you can say the operating system (for example the Windows Explorer is also an application but very tight connected with the second layer. therefore it is integrated in the OS). the system software is what you cannot see directly as a user but it's absolutely necessary to make all the applications running.

System software is a generic term referring to any computer software that is an essential part of the computer system. An operating system is an obvious example, while an OpenGL or database library are less obvious examples. System software contrasts with application software, which are programs that help the end-user to perform specific, productive tasks, such as word processing or image manipulation.

If system software is stored on non-volatile storage such as integrated circuits, it is usually termed firmware.
