First of all, no matter what anyone else says, try to be nice about it!
Simply tell her in private and with great respect to her feelings that you are not interested in her in a romantic way and have no intention of entertaining a romantic relationship with her.
If she takes a personal offense, becomes pushy, mean, insolent, etc., and/or will not accept your answer, then you may wish to be more rigid, or even cool as the situation dictates.

Be honest about it and try not to be too mean. But in the same breath, don't let her feel like there may be a shot later on, either. I would just say, "Sorry but I don't want a relationship right now and I'm sorry if that hurts you but wouldn't you rather me be honest with you than to lead you on? That is the truth and I'm sorry but I am not changing my mind. I hope we can still be friend [only if you really want to remain friends with her -- if not, don't say that as it will only give her hope]". Good luck.

Tell her you don't think of her in that way, and you'd like it if you could just continue leaving your relationship at 'friends' only. That's the only way you'll have it. Let her know how much you value her friendship, and don't want to risk losing her in case things didn't work out as a couple...

Don't lie. Be direct. Just say "I think you're a great person, and you have great qualities, but we would never work out."
She may be heartbroken, but honesty is best. Don't waste her time and yours.
