the ones who need to know why probably already knows.

First off, sorry to hear about the situation.
"Add a note to the gift thanking them for their gift, but that you feel that you should return it as the wedding has been cancelled."

The cancellation announcement should be in the newspaper.

Just keep it and save yourself the trouble. If they want it back, they can ask for it. Maybe that is a GOOD ENOUGH answer.
If you want, you could say something like, "We regret to inform you that our wedding has been cancelled. Therefore, we are returning your gracious wedding gift. Thank you for your consideration and thoughtfulness."
