Honor the family's request is what I would do. They have their reasons for making this request and I believe they would appreciate any gesture much more if you honored their wishes.

You could give them money on your own, but the collected money should be donated as the family has stated. They may need things other than money; such as helping to clean out closets and personal items, driving the husband (if a survivor) to and from appointments, lawn mowing so their time is free to take care of father-in-law, etc. Be there when your friend wants to talk, etc. I'm sorry for your and your friend's loss. Remember that time doesn't make it any better, it's what you DO with that time that makes it better.

What is your motivation for the giving of the money?
Do they need it? Are you sure? Or are you trying to offer your condolences through money?
I would probably be inclined to make a contribution to the American Heart Association and then perhaps make up a nice card that says $XXX was contributed to the AHA in honor of so-and-so - I am so sorry for you loss.
That way you are letting them know how sorry for their loss you are and following their wishes.

Give to the American Heart Association as the family requested. If you're concerned about your co-workers, just tell them you're following the family's request and giving to the AHA instead. If they have a problem with that, ignore them.

Perhaps your friend's mil had everything (as far as final expenses goes) already taken care of and they acutally don't need finacial help.
May the donation to the AHA in her name, and send a nice card and/or flowers with "a donation has been made to the AHA of Michigan in honor of ..."
It's the best way to honor your friend's mil.
