To place a picture within an icon: in Window Explorer, click View, Thumbnails. Right-click the folder that contains the picture you wish to use and click Properties. Click the Customize tab. In the Folder pictures section, click the Choose Picture button. If necessary, in the Look in drop-down list box, navigate to the desired picture. Click the picture file and click Open. Click the Apply button and then click OK.
Custom icons can also be drawn in Paint: click Start, All Programs, Accessories, Paint). Click Image, and then Attributes. Height and width should be set to 32 pixels. Click OK. Complete you drawing and save it.

You can also do this in Windows 98, ME, and 2000 with some restrictions. Use software to change icons in Windows 98, ME and 2000. Here are some free programs:
IcoFolder at: http://camtech2000.net/Pages/IcoFolder.html
ActivIcons at: http://www.cursorarts.com/ca_aifw.html
InterfaceLift has a list of different looking icons (and wallpaper)
http://www.interfacelift.com/
For folder icons in Windows 98 and ME, you can use a program like Microangelo http://www.microangelo.us/ (payment varies by the number of users).

The easiest way:
Open MS Paint, make your 80x80 pixel bitmap, draw your icon, save it as filename.bmp and then rename your file to filename.ico.
