Stick with 98, preferably 98 second edition.
Don't listen to any of the short answers about installing Win XP because there are many factors you have to consider before doing that.
Forget about Vista as you probably won't be able to install it on your old machine.
These are two of the things you will need to consider when installing XP: the size of the hard drive and the amount of Ram you have.
Although Win XP will run on 256 Mb ram once you start adding applications the system will grind to a halt and will probably run a lot slower than when 98 was installed. To start, remember I said start, with, to get the benefits from speed of XP you need at least 512 Mb ram and this is the bare minimum. Remember if you have onboard graphics then you will need even more.
Hard disk size depends on what you are doing with your system. If you have video, photos or music on the drive then you will need to star at around 80 Gb. Also remember to check whether your motherboard will support large disks.

To answer your question: You should be able to launch the CD after booting into windows and select the option to install. Since you're installing from within Windows, it at least knows that it's an upgrade.
To give some advice: Don't do it. Windows 98se is much better than Windows ME. Go to Windows 2000 if you can. You could possibly skip up to Windows XP (depending on how much RAM you have), but Vista will probably be too much for your older computer to handle.

Make sure you meet the system requirements and install the CD. You should upgrade to windows xp, Microsoft is going to stop support on windows 95, 98,me.

Windows ME is horrible, probably the worst Windows OS ever created.
Stick with Windows 98, or get a copy of Windows 2000. Believe me, as a former user of Windows ME (for 4 years), I implore you to stay away from it.

Its that simple but the result probably isnt as good as if you would remove the 98 and install a full ME.
I found systems to be pretty unstable with upgraded ME's and wouldnt recommend an upgrade!

Make sure you install it over 98 or youll have 2 windows in your computer. I did that before and when i started my comp it asked me if i wnated to use 98 or XP

dont bother... 98 is just fine... ME has some Issues.... you'd be better with 2000 or XP... chances are if you can run 98 then 2000 will run, XP might run, but i bet 2000 will run better... but to really answer its almost as easy as putting in the cd... put in the cd re-boot... answer the questions, and your done, will take about 45-60 min. but skip me and go straight to 2000

First make sure you have enough ram to run ME. It requires 32. If you have enough then it is about as simple as you said. Make sure that you have a ME upgrade disc. If it is not an upgrade disc then the only way you can put it on your computer is to reformat your hard drive. If you have the upgrade disc then put it in your cd rom and restart your computer and follow directions.

I had me IT SUCKED. I have windows 2000 they still support it unlike windows me and it is a lot faster and u can burn cds on it LOL. dont get xp comes preloaded with a lot of processes so
xp is slow especcially on older computers
