Sometimes i am in conversation or someone else in conversation and someone will say "that's what she said". Who is she, and what did she say? Why did she say it and when did she say it?

Its reference to the double entendre meaning that could be applied to your phrase. you picture the person ( she or he) saying that about a sexual situation.
So if she tries her popcorn and says "its too salty" then you say
"thats what she said." This can be done if your buddy says his popcorn is "too salty" too.
There are hundreds of things people say that if applied to a sexual situation, they are slightly amusing
such as:
It won't fit
hurry up
slow down
etc etc.
the trick is to notice something somebody says that has some aspect of humor if the double entendre is pointed out. it calls for listening and quick wit.

a similar device is employed in a game of scenerio substitution where whatever somebody says, you add the words "under the sheets"
such as:
I want to see her ( under the sheets)
Im coming soon ( under the sheets) or (thats what he said)
one usually adds oh yeah or yeah to the beginning.

You have to ask the person who made the comment..." Who is this she you are speaking of, what did she say, why did she say it, and when did she say it??"

she is being used as an antecedant and stands for a person, what your suffering from is a case of unclear antecedanct which will screw with your understanding quite a bit

Did you not hear them say who it is? Where is your listening ears? Next time pay attention or ask the right question, such as "Who said that?"

well I would use it kind of as a dirty joke .. like if i was out with my man and he commented about something being tiny , hot , fast ,huge .. then i would chime in thats what she said ..
