if you reformat your hard drive, you will lose all data on that drive - this includes your operating system, if it is running on the drive that your are formatting.
if you are formatting a drive other than the one XP is running on, then you can do it in windows...

If you have never had XP and wish to use the program, depending on the version you have, such as; is it an up grade or full version? An upgrade will keep your documents and some settings, among other things. If it is a full version, it will as you say format the drive and everything will be erased. You will have a "New" operating system and your computer will look different if all you have been using is ME or more so if it is 98 or earlier.
Read the system requirements closely, and go for the recommended requirements and not the minimum. If all you have is the bare minimum you will be disappointed.
Also note that Microsoft (According to friends and web advisories at Microsoft.com) will stop supporting service pack 1 sometime this year. So when you get it installed and all the updates added in, it would be wise to find service pack 2 in the redistribution form, download it and burn it to a CD. That way you will have it if your version lacks a little and you need it again in the future.
It will not damage anything. But always backup your documents and pictures (For example) if you want to keep them.
Remember: email addresses-user name and passwords and so on. Good Luck

You will not be damage anything in the process just you will lose all the data in your hard disk.
about formatting you can do this when you install the windows by a boot CD

1.put the recovery cd into the cd rum whie computer is on
2.restart ,at welcome screen pick a complete restore
3.follow onscreen instructions
