Dogs, although been domesticated for some time now, still have their primitive habits and will display these from time to time.
Its thought that dogs turn around before finally laying down is to flatten any grasses beneath them and make the surface area as flat as possible in order for them to be comfortable.
If you can observe wolves in a safari park, you will see that they also display this habit.
Generally, this is a habit of the Alsation/German Shepherd breeds.

It is instinct. Dogs are descendants of wolves, and it goes back to when they were wild. When going to sleep at night they turn around 2-3 times to flatten the grass where they would sleep. However nowadays there is no grass on the sofa, or their bed. But they still do it. Purely instinct.

All dogs do this I believe it comes from before they were domesticated and turned 2 or 3 times around to flatten the grass before they laid down.

It is just 'nesting' kinda like when you fluff your pillow before sleep. Just preparing to curl up for warmth or comfort.
