PSP is better without any question.
A PSP have a bigger screen than an iPOD and it is made of 16million colours where the iPOD is made of 262k colours. In an iPOD the only thing you can do is listen to music, watch videos and photos (small screen). PSP is capable of playing games, movies, music (iPOD quality) and even watch photos. PSP uses memory stick duo which is expandable upto 4GB; and PSP is a plug and play USB device which means you can use the PSP memory to store your data like a pendrive. But the iPOD does not let you to use its memory for other than music. In case of music quality PSP and iPOD are same. PSP has a web browser and have Wifi connectivity. Sony annowanced for PSP camera and GPS in E3 which will be avilable at september of this year. The only advantage of iPOD over the PSP is the capacity of music. The battery life of both device are remarkable.
I think you should go for a PSP, trust me PSP is really cool. I know this because I have a PSP and my younger brother has an iPOD.

Hands down the PSP is way better than Apple's iPod. The iPod serves it's purpose to play music. But the PSP does so much more than that. You can watch your favorite TV Shows and your favorite Music Videos on a great quality screen in size and in picture/sound. The PSP not only can play video, it can of course play music in any format depending on how upgraded it is. It can play: AAC,WMA,MP3,WAV. Plus, you can access the internet through wireless connectivity and check your e-mail and browse favorite sites. And you can view family photos and personal photos through the picture viewer on the PSP. The PSP is one of the best Media Player out right now. The PSP definetly overpowers the iPod.

A PSP. It can everything an ipod can do plus play games. And it has a bigger screen for almost the same price. GET IT!!!Hope i helped.

i have ipod and psp together,i am sure psp is better,becase qulity of psp LCD is more than ipod,
you can save in psp,music,movie,photo,and game,
psp save battery is more than ipod
