a video card can do a lot of things. It's main priority is to offload graphics processing from the cpu to itself (gpu or graphics priocessing unit) to free up the cpu to other things. This makes graphic intensive applications run faster, for example, games. A video card can also be used to input and encode video files from an external source. It can also be used to simulate real time physics, which is a brand new area of exp[loration for the gaming industry. Graphics cards can also be used to view digital signals and HD content, provided that the computer can handle it.
As to whether $500 is worth it for a video card, if you are into gaming and have a system that can benefit from a top end card then yes, not only because it will make easy work of the latest games, it will also future proof your computer for a while. You also don't have to go with a $500 card, there are some really great preforming cards out there for near half of that. The nvidia 8800GT chipset retails for around $270 and is only beaten by two other cards at the moment, it's the sweet spot for price vs performance.

The video card frees up system resources by handling the video side of things. It does speed up game play because the video card handles the video rendering leaving the computer (cpu/processor) to handle the rest.
$500 seems like a lot to spend unless it's also a tv tuner with the ability to pause and record live tv. A video card with 256mb or 512mb should be sufficient.
