The only connection I can really see between the names Lily and Elizabeth is that Queen Elizabeth II of England was called 'Lilibet' as a child. Lily isn't really a nickname for Elizabeth... and I think the name Lily Elizabeth is quite pretty, although the sound takes some getting used to (so many l's!). The sound of the name is actually really melodious, now that I think about it.
I don't think that your sister should name her child Elizabeth and call her Lily. It would just be waaayyy too confusing. Besides, if you're going to call your child something their whole life- that may as well be their name. (Except in the case that you give the child an established nickname for a more formal name. But I'm just not going to go there ;P).
I do like your creativity and concern about your future nieces name.. But it is a really lovely, strong name that your sister chosen. Best of luck to all of you!

Lily is not usually a nickname for Elizabeth, and is a name in its own right, and I think it sounds okay as Lily Elizabeth (don't forget middle names are hardly used anyway). I did hear though that the Queen of England's nickname is Lilibet, so that is kind of similar to Lily! Elizabeth as a first name will probably get shortened to Liz, Lizzy or Beth most likely.
Whatever she chooses it is lovely that your family follows tradition and honours the names of family members like that, more people should do that instead of giving their kids weird fad names that have no meaning.

It is a plain, simple fact that Lily is not short for Elizabeth. The only name Lily can be short for is Lillian, or Lily could be a name by itself. Lily could be shortened to Lil.
Elizabeth is not short for anything. Names short for Elizabeth could be:
Ellie
Elle
Eleanor
Eliza
Liz
Lizzie
Zabbie
Beth
Bethan
Liza
Bethany
Bethanne
Lily-Elizabeth is also an option, but hyphenated names are very hard to live with in this world.
Meshed names are a good idea in your situation.

Lillabeth

I like both Lily Elizabeth, and Lily as a nickname for Elizabeth. It isn't traditionally a nickname for Elizabeth, as far as I know, but I still think it sounds similar enough to work. It's close enough to Libby and Lizzie, which are both nicknames for Elizabeth. I say it's fine!

It would be ok to name her Elizabeth and then call her Lily. Or your sister could use just Lily as an adaptation of the name Elizabeth, like my family did with some of our names.
My aunt's name (Jenny) turned into my daughter's name Jenna. My mom and dad's names (Joseph and Ann) became my sister's name Joan.
My girlfriend's daughter is named Marseilles after her grandfather. We have always called her Marcy. And my grand-daughter's name is Elizabeth, but we have always called her Libby.
