I was told that when I audition for the play that when I sing I cannot just stand there and sing... but I cannot completely dance... what exactly should I be doing!? (I've never auditioned before in my life.)

Think of the song as a monologue, which basically it is. Acting as song is just as important as acting a scene or soliloquy or whatever.
You're right, the director doesn't just want to hear you stand there and sing (I assume you wouldn't be auditioning for a musical if you couldn't sing), they want to see you connect with the material and the character. For example, if you were going to sing All That Jazz (which I don't recommend, by the way), you wouldn't choreograph a full out dance routine the way it would be done if you were actually doing Chicago, but think about the song and the character. Velma Kelly oozes sex appeal and confidence so you would not show up in a cute little pink dress and stand there with your hand folded in front of you. You shouldn't move around tons, but you could move your hips and your shoulders and touch various parts of your self or just keep your hands (or one hand) on your hips, etc.
Likewise, if you were singing "Hopelessly Devoted to You" you WOULD wear that cute little pink dress and put your hair in a ponytail and you would walk and move completely differently. You could take a couple steps with your hands in back our you, looking up wistfully as your singing.
So, basically take a look at your song and think of it as an acting excerise. Dress the part (not overboard though) as that will help you get into character. Hopefully your song is similiar to the show/character you're auditioning for, so this can help you further.

Break a leg!

The lyrics of the song contain words that suggest various movements, perhaps just moving toward the audience or to one side of the area and then back again. See if you can translate them into the actions they represent. But who told you that? Unless it was the directors of the show, forget it and concentrate on singing to your best ability.
What is important is that you show you are comforatable performing and that you are having fun doing it, and of course singing well.

pretend like you're saying those words to someone. how would you move? don't dance, just be expressive. watch a musical (there are a few good musical movies like rent or hairspray) and take note of how they move while they sing
