Munchen is the most picturesque city to me when it comes to Christmas atmosphere, but it's always subjective of course. If you love the area or the people, you will enjoy their traditions more, also if you're more open minded than the average tourist or traveller you'll be motivated to explore and sample the local ways and customs.
You can do a virtual tour of the famous Nürnberg "Christkindlesmarkt" and the Vienna "Christkindlmarkt" - and
probably many others if you look around:

Portimão in the Algarve seems to have everything chrismasy + warm weather:
- Christmas concerts
- Huge Christmas tree
- Lots of street Xmas lights decorations
- Ice skating rink!
Food and drink is excellent and probably a 1/3 to ½ of the price of any city in Northern Europe!
New year’s is also very promising!
Massive firework display and free concerts.

It would be very difficult to pick a most christmassy place - there are any number of excellent choices. Here in Italy, the Christmas markets in Bolzano and Trento are in full swing - both are very good. Of the larger cities, my favorites are Prague - http://www.myczechrepublic.com/prague/christmas-markets.html, Copenhagen - http://neuropetravel.suite101.com/article.cfm/christmas_in_copenhagen, Vienna - http://www.aboutaustria.org/veranstaltungen/veranstaltungen5.htm, Budapest - http://www.budapestinfo.hu/en/calendar_of_events/budapest_christmas_2007, Paris - http://gofrance.about.com/od/photogalleries/ss/parischristmas_3.htm, and Munich - http://www.muenchen.de/Rathaus/tourist_office/veranst/christkind/178681/Muenchner_LichtGschichten.html
Copenhagen is especially nice - they have braziers out with burning charcoal to warm up, skating, the Tivoli rides, Christmas beer, and building with animated Christmas scenes - if you go be sure to try the aebelskivver.
The market in Prague is very nice - located in the Old Town Square - try the trdelnik and the honey wine. The whole city is magical at Christmas. The castle over the river is worth seeing lit up at night.
If you go to Vienna be sure to go inside the city hall in addition to visiting the booths outside. They have children's activities set up inside - baking christmas cakes and cookies, painting, crafts, ... it's amazing to see so many people having so much fun.
In Germany, Dresden, Nürnberg and Dortmund are supposed to be excellent, but I haven't been to either of those places at Christmas yet. I did really enjoy Bielefeld at Christmas when I was there one year.

Munich has these Christmas markets but so do a lot of european cities. Just don't bother coming to Ireland we have zero imagination and we don't do anything traditional apart from drink. Wa ha ha
