Because of the lack of serious competition.
If it was fantastic, but there were three other software packages that were equally fantastic, there would be a much lower price.
It might be very expensive to produce, but at their marginal cost of producing an additional copy and their volumes, that is well and truly covered now.
Competition has the most effect on price in an open market. That is why trying to negotiate with someone by being tough never really works ("take it or leave it"). The only way to negotiate is by being able to say "well, I can get this here for that".
Adobe knows that there is no serious competition. People pushing GIMP as a credible alternative can go and bleat on Slashdot. The numbers talk.

Adobe Photoshop is a large program made by a large, well known company. Of course it's going to cost a lot. They have to pay the programmers, the testers, and pay for manufacturing the physical product.
There are similar programs that are free. If you aren't a pro and don't need the power behind photoshop, don't bother with buying it. Those versions that come free with computers/printers and the like are usually older versions.
A lot of people use GIMP, which is free.

The demand for this software is high, and people are willing to pay it. Don't forget that it's intended for photographic professionals and graphic designers. They are more than happy to spend a few hundred bucks.
If you want something less expensive, GIMP is absolutely free and can do about 90% of what PhotoShop can do. It's a very good alternative. Alternatively, shoot film instead of digital and let the photo lab do the work for you.

Because Adobe is a near monopoly; that's also why they created photoshop elements, because most people never use all the features in photoshop.
If you do need something like the full photoshop feature set but are willing to learn a new program, try the GIMP.

Because photoshop is perhaps the most powerful raster editing software on the market. It can retouch photos, simulate real art and the new version CS3 Now has 3d editing capablites.
I call it the swiss army knife of graphics.

Because they have a service, which is wanted so badly by some people, graphic designers etc, that they have the demand to charge so high, making more money for the company.
