I think a castle is more of a fortress, for protecting a town. A palace is a big fancy house, as someone else so succinctly put it. It's more decorative than protective.

I *think* a castle is a building that can function as a fortress, (hypothetically anyway, a fortress is unlikely ever to be actually needed anymore.)
And a palace is just a huge, fancy house.

If anyone knows better though, feel free to correct me.

A palace is/was usually very ornate and is used as a residence, mainly for intertaining.
A castle is/was used as a stronghold for defense, as well as a residence.
