Usually, a thesis is the final paper for the master's degree, and a dissertation is the final paper for the Ph.D. Both are supposed to be research papers, but since the Ph.D. is a research degree, and the master's is not necessarily that, you would generally find that the master's thesis is often more based upon library research, while the Ph.D. may involve more research design and statistical analysis. That, of course, is not the case if you are in a field like Philosophy or History, but it is true for things like Psychology and Business.
The Thesis is like a long term paper; it usually takes a semester to write. The Dissertation is usually supposed to take about two years to write, but for some people that stretches out far longer, comprising a very long research project and hundreds of pages in the final draft. Another difference is that usually the thesis only has to meet the standards of the thesis advisor, while the dissertation is subject to review by a committee in a sometimes public "defense", and then must still pass technical standards held by the university as a whole in order to be approved.

The terms are often interchangable, depending on the institution where you study. Both are considered hallmark or cornerstone papers, which demonstrate your completion of a program.

'Dissertation' is more exclusive to PhD or doctoral students, whereas 'thesis' can be found at the Master's (and sometimes bachelors) level.

For both, its best to think of them as "long research papers" which will probably involve some measure of individual research, or investigation into a topic (or a slant of a topic) no one has plumbed before.
