It can hold almost a gallon, but is the trunk of the tree supposed to be submerged into the water, it won't make it rot?

Hopefully the tree's trunk was cut at a diagonal to allow it to soak up the water. You should fill the tree stand to within about an inch of the top and check it every day to see if it needs more water. It will drink a lot right at the beginning and then slow down as time goes on. You got your tree pretty early so make sure the stand stays pretty full. You don't want a dry tree as it's a fire hazard.

The first answerer knows what he is talking about. Trees need a lot of water so they don't dry out and drop all their needles, or worse get brittle and catch fire.
