Teddy bears became famous, and were named after former president Theodore Roosevelt, who was somewhat of a cult hero after his charge with his troops up San Juan Hill. He was quite the big game hunter and very popular in political circles. The toy was made for children, somewhat like Elmos of todays fame, and they were inexpensive and readily available in their day. They caught on with youngsters because of their cute appearance, their cost and their effectiveness with kids.

I know they were named after a cartoon about Teddy Roosevelt hunting black bears. A toy manufacturer started making them and calling them "Teddy's Bears" which was shortened to Teddy Bears. As far as the popularity during Prohibition, i can only speculate that it was out of fondness for the recently deceased ex President, or perhaps they were used to smuggle illegal liquer inside?
