That depends on the situation and you need to be a very good judge of situations and people before you decide whether to tell the truth, some of the truth or none of the truth. Outright lying is a very bad idea unless the truth is going to cause someone lots of unecessary pain. And lying very often backfires bigtime so best avoided.
Maybe you've heard the saying 'what the eye don't see the heart don't grieve' - it's true. So if someone makes a one-time mistake that won't happen again or have repercussions - its best left alone. But if it's going to happen again it might be worth pointing it out to avoid future problems.
You can be honest without being hurtful - just be careful how you say it.

Yeah, If you hate a friend's haircut and she asks if you like, you should just smile and nod. That's not the time to say "You look really ugly in that haircut and you're fat." That's being a little too honest.
