I volunteered at a rabbit rescue for a number of years and we used to give the buns a soft towel to sit on or play with, whatever they wanted to use it for. We had over 100 buns, and each one treated their towel differently, but they all liked them.
If your bun is a chewer, he will chew it into swiss cheese. In this case, take the towel away, for two reasons. One, it's not safe for them to ingest the fibers, and two, because they could get caught in the holes they chewed and rip out a nail or worse.
If your bun is a digger, they will enjoy scrunching up the towel and then smoothing it out again. This is a fun game and is ok for them to do.
If your bun is a burrower, he will like to hide under the blanket and then find his way out again. We had several of these buns and when we'd walk by their houses all we'd see was a mysterious lump bobbing up and down under the blanket. Lots of fun for bun and for us to watch. :)
Anyway, it should be ok to play with and lie on, just watch out for excessive chewing for his own safety. If your bun is a chewer, give him some safe things to chew on, empty toilet paper or paper towel rolls, old phone books, untreated willow or balls or baskets, cardboard boxes, etc.

Yes, just make sure there is nothing the bunny could get sick from if he decided to eat it. If the bunny is in a cage though, it is probably a better idea to give it straw to sleep on.

Probably safe enough as long as it is a natural fiber. I wouldn't give them anything polyester or whatever. They might enjoy something they can shred into their own nest. Rabbits also when they are getting ready to give birth, pull out the hair from their hindquarters to line the nest, so they like fuzzy...or maybe it is just handy.

It should be ok, but make sure it's something that isn't really fluffy or furry and if you notice bun is chewing on it a lot then take it away as it's not good for them to ingest a lot of material. Fill a box with hay, they'll love to burrow and snuggle in that :-)

one of mine used to have a cat basket with a cushion in it, they have blankets and the best idea is to make duvets the size of a pillowcase, then you can use pillowcases on them and wash at will, my buck used to snuggle up in anything, he chewed couch, carpets, lino ect. but he never wrecked his bed, not daft then eh,

I personally wouldn't do it as they will just chew it up. Cedar shavings that you can buy at any pet store or hay or straw is the best bedding for your little guy.
