When wool cloth gets wet and is then dried with heat, the individual fibers shrink (shorten), causing the weave of the fabric to tighten up.

The wool on sheep is not processed into cloth. It's just individual hairs that, while perhaps matted, are not woven together.

Thier wool probably absorbs most of the water, keeping them nice and puffy.
