In this, " The paper from the rewood tree was made into a book called Baby and was brought to the library." Is baby supposed to be capatilized or italized.

It must be capital. Because the names of books are special names too.

Baby should be capitalized and I usually underline titles, but you could italicize it; one or the other. Here's how the sentence should read;
The paper from the redwood tree was made into a book entitled Baby(underlined) and brought to the library.

Could be both. Depends on whether you're writing by hand or typing.
