When I accessed the D drive, one of the options is "Compress this drive to save disk space." What does that mean in layman's terms?

How does the computer make files smaller? Does it affect the performance of those files?

it means that it will take the files you don't use often and make them smaller for storage because you don't use them much. but next time you do open those files, they'll just take a short while to make them normal again(decompress)

compress files go into special folders
that can be accessed later when the file is needed. It does indeed free up needed
space for normal operations. These files are called simply, compressed files, usually accessed by an icon on the desktop.

It means your running out of space on that drive. You need to use a file compression program to free up some space on it.

Click on start, click on accessories, click on system tools, then click on (disk cleanup), after you've cleaned D start over but this time instead of choosing disk cleanup, choose disk defragmenter, choose D then when defragmented, do a disk cleanup once again for D, then do the whole thing over again for C, cleanup, defragment, cleanup, this compresses your drives and optimizes you computer. This takes a while, especially if it's your first time, and if you have alot of stuff. It is also recommended to 1st run your anti-virus & anti-spyware.

Honestly, if you are compressing files to create space, it is time to get a bigger hard drive

To put it bluntly it will increase your drives capcity. It will allow you to store more. Say on a 10GB drive and you compressed it, it would allow you approx. another store another 5GB's. If are going to compress it? Do it before it gets full.
