All my firmware is updated (but that can't be the problem because I can access DVDs/CDs from it while in target disk mode). So should I reinstall the system? Or is there something I can do?

Everything else works perfectly. It's just the mounting system. Is there any way to rewrite this?

Try this...

When you power on your computer, hold down Apple+Option+P+R until you hear the startup chime twice.

If that doesn't work, reboot your computer and hold down Apple+Option+O+F. When you get to the OpenFirmware propmpt, type 'reset-nvram' and hit return. Next, type 'reset-all'. Your computer will then reboot.

Best of luck!

"will not boot from the OS X install DVD"???

Not possible.

Insert the DVD, hold down the mouse button and power up your MAC. Follow the prompts and ensure that you choose the option to replace OS X and save all your data.

Hello Nick C,

If you can't see any disks, then it sounds like your disk drive is having a problem; a hardware problem. You need to take your iMac into your local Macintosh repair place and have them look at it. Best of luck to you.
