They can play in European football championships because they are members of UEFA along with a number of other non-European countries. They can take part in the Eurovision Song Contest because they are part of the European Broadcasting Union - ditto. They are not part of the European Union, unlike Malta which is geographically part of Africa.

As far as football goes it is because there would be a great amount of violence and probable loss of life if instead of belonging to UEFA, Israel were made to join the AFC (Asian Football Confederation) that their geographical location suggests they should.
The AFC, as well as countries you might expect, like China, Japan, Thailand etc, also includes the likes of Iran, Iraq, Jordan, Syria etc. Not exactly countries it would be advisable for Israel to play every few months.
As for Eurovision, who cares!

As far as UEFA goes I think it's because countries like Iran would refuse to play them matched against them and FIFA wants to avoid getting in the middle of a political problem.

I have also wondered about that. It must be because it is the only Middle Eastern country which can be considered on par with Western European countries in terms of general social structure, democratic processes, etc..
