Some game developer have complained about the capacity of standard DVD. They may be two options:

1) Take out some content of the game for the Xbox 360 version.
2) Put the games in two or more disc

Option 1 will reduce the gaming quality and variety. Option 2 will make games probably more expensive. More disc many times means more price.

What is Microsoft going to do to deal with this issue?

It's about time the 360 is having this problem because I knew that the problem would come sooner or later. Sony developers aren't complaining about the disc capacity because a single layer Blu-Ray disc can hold 25GB of data and a standard DVD can hold about 9GB.

I always knew that Sony made the right choice by making it a Blu-Ray machine even though the price of the console is higher. Xbox 360 games are so limited and game developers can't even do what they want to do, they're still making games the size of regular Xbox games.

If you were too see Lair or Heavenly Sword in action, you would probably be blown away by the sheer size of the levels and all of the actions going on in the game at the same time compared to Xbox 360 games.

Microsoft should have built in a HD-DVD player in the 360 and Microsoft should have used HD-DVD's for games like Sony uses Blu-Ray discs for games.

To be honest Microsoft shouldn't even be charging $59.99 for it's games because they are standard DVD's. The PS3 uses more expensive Blu-Ray discs and they are sold for $59.99! Now ask yourself who is getting ripped off? Xbox 360 gamers are getting ripped off that's who!

Both you points are kinda valid, but don't really apply.

1) Multiple discs = more money doesn't matter. Blue Dragon for the 360 is currently THREE discs and still costs the average of $59.99.
2) Reducing quality will NEVER be an option, it wouldn't make any sense and people wouldn't just buy the games.

MS has already said they had developed the 360 to be very adaptable. So the reason they didn't put an HD-DVD drive in the 360 because of price. They said if the market changed where it would be viable to put in an HD-DVD drive in the 360 they could easily do it.
