Wow... you've gotten a huge range of answers to this so I thought I would copy straight from the source
Meconium is the first stool of an infant, composed of materials ingested during the time the infant spends in the uterus: Intestinal epithelial cells, lanugo, mucus, amniotic fluid, bile, and water. Meconium is sterile, unlike later feces, is viscous and sticky like tar, and has no odor. It should be completely passed by the end of the first few days of postpartum life, with the stools progressing toward yellow (digested milk). The term Meconium derives from meconium-arion, meaning "opium-like", in reference either to its tarry appearance or Aristotle's belief that it induced sleep in the fetus.[1]
Meconium is normally stored in the infant's intestines until after birth, but sometimes it is expelled into the amniotic fluid prior to birth or during labor and delivery. Sometimes the meconium becomes thickened and congested in the ileum, a condition known as meconium ileus. Meconium ileus is often the first symptom of cystic fibrosis.

They don't technically "poo" until they arrive in the outside world unless they are under stress in utero and then it happens fairly late in the pregnancy. It is called meconium and can lead to some problems but not always.
For the rest of the pregnancy the wastes - which are few - are removed by the placenta and then processed by you the mother.
The link below does a great job explaining it... and that picture... yes, that's what it looks like. Enjoy! Good news it doesn't smell like it looks like it should.

Yes you were right. Babies can sometimes do a poo in-utero and this is called Meconium and is not a good thing if they breathe it in as it coats their lungs and can suffocate them in extreme cases. Meconium is usually caused by stress or a well overdue baby.
Most of the time though, they poop once they are born and it is black and sticky like tar! A horrible thing to literally try and scrape off their bottoms!
Best of luck

A baby's digestive system doesn't become fully formed until very late in the game. One of the reasons docs induce is because once the baby's digestive system IS fully formed, it'll be excreting inside the mom...which is way poisonous.

Babies 'in utero' do 'go poo and pee' ... that is part of why we have that bag of 'amniotic fluid' ... the poo and pee 'break down' and come out of our adult bodies with our poo and pee. And tell your niece that she is a 'very intelligent young lady' to ask that question. I didn't think of it until I was pregnant with my first child, and the answer I gave you is the one my ob/gyn gave me ... over 32 years ago!

Good question never thought about that one and the answer is probably obvious. I think it is disposed of through the mothers waste basket.
