I went to light the pilot light on my gas water heater and it has insulation between the outer panel and the inner panel. This makes me very nervous. Is this normal??

Yes. It would be very inefficient if there wasnt any insulation.

No, as long as the insulation isn't sticking out . It should be tucked in between the inner and outer casing. Also no gas hot water heater should have insulation around the outside of the heater at all. Generally there is a cover between the casing to cover any insulation. It may have been taken off through out the years at some
time. Make sure there is nothing around the
bottom of the hot water heater. Some people have a habit of storing things around the heater. Make sure there's plenty of breathing space at the bottom and there are no exhaust leaks at the discharge pipe.

The insulation found in your water heater is normal. As mentioned by others, fiberglass or a closed cell dry foam is used to help retain the heat inside of the tank. Without it your energy bill would be sky high. Manufacturers have eliminated the insulation in those areas that need to be accessible for pilot lighting, burner assembly (gas heater) or heating elements, thermostats (electric heater) The insulation is a silent friend, always helping you to stay warm and cozy with energy efficiency as its top priority!

Every one I have ever seen has it; either foam or fiber glass. I think the lower part of the ones with foam has fiber glass where it might get unusualy hot. I have never heard of the insulation catching on fire. Also, the hot water heater has a sensor that if the water temperature gets too hot it will shut it off (this is in addition to the regular water temperature control). No need to lose any sleep over it.
